The mere mention of loyalty program liability inspires so much fear and loathing among corporate finance teams that your next CFO might as well be gonzo journalist Hunter S. Thompson. It doesn’t help that we’ve been bombarded with gonzo press reports sensationalizing the trillions of unredeemed airline miles and hotel points floating around out there.

Yet, liability is misunderstood. In strictly logical accounting terms, liability is neither a positive nor a negative; the word itself is a neutral, technical term for an accrued financial responsibility. It’s the emotional baggage we bring to liability that makes us view it as a financial handicap or encumbrance. But if you examine program liability more closely, you’ll find that, managed properly, it’s actually an asset.

Loyalty programs generate liability through positive customer behavior and transactional encounters with your brand. If a customer makes a purchase that results in points or miles accrued to a loyalty account, then the resulting liability represents an investment in that customer and a method of scoring the value of the relationship. Program engagement also generates important behavioral and psychographic data points that enable you to build customer value through dialogue, promotions, and targeted offers. In its redemption potential, liability likewise entices future positive interaction with your brand.

But don’t take my word for it; just ask the investment community.When Delta Air Lines faced bankruptcy, American Express stepped in with a $500 million prepayment to secure the future of the SkyMiles American Express Card. In essence, Amex purchased the SkyMiles liability to secure future payoff.

So valuable is frequent-flyer program liability that American, Delta, Qantas, United and US Airways have all considered spinning off or selling their programs outright. In the same breath, these airlines cite other spin-off possibilities such as their regional carriers and maintenance operations. Their intent is to create greater value for shareholders because the parts may be more valuable than the whole.

ACE Aviation (Air Canada), started this process about two years ago by spinning off several operational divisions, including their Aeroplan frequent-flyer program. By selling off a 14.4% stake in Aeroplan, ACE generated nearly $300 million in revenue. Today, Aeroplan’s valuation of C$4.48 billion compares to C$2.87 billion for ACE. More recently, analysts at dearly departed Bear Stearns forecast staggering potential should a U.S. carrier attempt to spin off its own loyalty program. For instance, the analysts forecast the spinoff value of United’s Mileage Plus program at a cool $7.5 billion. The airline itself, meanwhile, was valued at $5.6 billion. To the investment community, United generates more value through its loyalty program than it does by flying planes.

Why would any sane investor want a piece of a spinoff company with such huge levels of liability on the books? These programs are valued because investors understand that the flip side of liability is relationship. These programs deliver value though their investment in customer relationships. Each of the major U.S. frequent-flyer programs have memberships north of 40 million—and they have more than names. They have information about travel, interests, activity and spend that can be leveraged in marketing efforts.

More numbers? Returning to American Express, we can point to some recently released figures regarding the Membership Rewards program—figures backed by sixteen years of program operation and analysis. Member cardholders spend four times more than nonmembers, with a 50 percent larger purchase size. Customers who redeem for program rewards are 49 percent more likely to choose Amex as their card of choice. Finally, turning to the Marriott hotel group’s Rewards program, 45 percent of all room nights are purchased by loyalty program members. Clearly, without the liability sitting in these member accounts, the programs wouldn’t have such a dramatic effect on the bottom line.

And so we have consensus: Loyalty program liability is not a financial burden, but an asset. This truth is often overlooked by executives going gonzo over liability reports. Remind your own finance team that, when Hunter Thompson coined his "fear and loathing" catch phrase, he was under the influence of heavy drugs.

January retail sales figures are climbing, undoubtedly largely due to the popularity of gift cards as a holiday gift. But gift cards are more than a simple cash replacement. How can they best be used?

Fruitcake, tube socks, reindeer sweaters. Ring a bell? Think back to Christmas morning, when it was time to open Aunt Edna’s gift. As you examined the box, you knew full well it didn’t contain the gift you had hoped for but instead another oversized, itchy, Rudolph sweater, which you, without a doubt, proudly displayed at the back of your closet.

Thankfully, a clever marketer who believed that Rudolph belongs at the North Pole and not on a sweater introduced the stored-value card; a convenient payment tool used by millions of consumers, that has practically put the tacky sweater industry right out of business.

According to Statistics Canada, Canadian retailers reported an average 1.4% rise in sales in January 2006, beating December and pre-Christmas numbers and reaching a record high of Can$31.8 billion. One of the key drivers of this exceptional growth is the popularity of gift cards: cards bought in December are often redeemed in January. And according to TowerGroup, a research and consulting firm, sales in the US gift card sector are estimated to grow to more than US$90 billion by 2007.

Why gift cards are winners

* Incremental sales 47% spend more than the value of the gift card

A 2004 survey by Leger Marketing revealed that about half of Canadians (47%) say when they redeem a gift card, they tend to spend more than the value of the card. The survey also found nearly a third (31%) are motivated to shop at certain merchants because they offer gift cards, and four in ten (39%) would rather receive a gift card than a traditional gift.

* Jason Praw of The JC Williams Group, in his ‘Gift Cards are Here to Stay’ study, reported that two in five (40%) shoppers using a retailer’s gift card buy items at full price, more than double the number of shoppers (16%) who pay full price using other payment methods.

* Praw’s report also revealed that consumers will spend US$150 - US$200 a year on gift cards. The 45-54 and 55-64 age groups will spend US$160 - US$230 and US$190 - US$240, respectively. Higher income families will spend even more, with those making over US$100,000 per year spending, on average, close to US$220.

A gift card is an extension of the overall stored-value category. Stored-value cards are usually magnetic stripe cards that are loaded with a set amount of money. When the card is used to make purchases, the cost of each purchase is deducted from the balance on the card.

Extended uses
But the gift card is more versatile than a simple cash replacement vehicle. Many businesses are using stored-value cards as a preferred solution for driving brand awareness, building customer loyalty, increasing revenue, and reaching out to the credit-challenged consumer. Intelligently used, a gift card can build customer loyalty and increase sales as well. For example:

* Refunds
A difficult-to-manage transaction for most businesses, refunds can now be issued in the form of a stored-value card. This helps generate return trips, ensuring the consumer spends the refund at the business, while virtually eliminating cash reimbursements that could be spent elsewhere.

* Customer incentives
Customer loyalty and return visits can be encouraged by providing stored-value cards as a bonus for making certain types of purchases. For example: spend more than US$150 and receive a US$25 gift card.

* Leverage data
Stored-value cards can be used to capture customer demographic information if the cards are registered on issue. After analysing the data to discover purchasing patterns, businesses can personalise their customer offerings, often at the point of sale in real time, when the card is used.

* Automatic reload
Allowing customers to reload their cards directly from the company website (or through pre-authorised reloads) can drive repeat business. For example, parents can remotely reload grocery chain stored-value cards for their college and university-enrolled children.

In the workplace too
The benefits for consumers and retailers are plain, but what about applications for stored-value cards in the workplace? Many companies are already using the cards in a corporate environment for a variety of applications including payroll cards, spending account cards for employees on trips, and healthcare benefit plan cards for qualified healthcare expenses at the drug store, dentist, or doctor’s office. According to a report from the Federal Reserve Bank of New York, by 2008 the number of stored-value card users is expected to reach 49 million.

It’s clear that stored-value cards are here to stay, be it as gift cards for consumers, refund cards for merchants, or payroll cards for businesses. The variety of applications, convenience and ease of implementation of stored-value programmes are convincing more and more forward-thinking companies to embrace stored-value as a logical evolution to grow their business. And because of stored-value, retailers are really looking forward to the holidays this year.
